I think arcade popularity all has to do with the layout of Japan compared to other countries. Japan's urban areas are all pretty well clustered together, which usually leads to better Internet connection and therefore allows for online play in arcades being much smoother. Other countries don't have that luxury, and as a result it's a little harder to successfully have Internet-based arcade games.
That's how I've heard it explained, anyway.

This allowed players to save their progress across machines, either by creating online accounts or keeping certain types of cards or save devices. And if you performed good enough, it was quite possible to earn enough lives, credits, or whatever consists of playtime value in-game to avoid spending money on the machines entirely. Thus, players had an incentive to keep coming back, since the potential existed for them to play for free with their friends, no matter where they were in Japan.
Oh, and don't forget how insanely popular Pop Idol games in the vein of Dance Dance Revolution or Beatmania are, especially to the young female demographic in Japan. It's quite common to see a pack of teenage schoolgirls competing against each other in the arcades on the super-hard difficulties, while their boyfriends are off playing the Gundam games or somesuch.
Not for nothing, my local arcade has a sorta jerry-rigged machine set up to play Melee, complete with a fighting game setup for the buttons...a setup which is completely awkward to use, so thankfully it has a Game Cube controller port on it (which, when I used it, had tons of problems with inputting directional commands properly, but, y'know, it's a start I guess?).

...It's weird having so many websites and no way to properly display now, lol.I mean, it kinda is, but it also feels kinda pointless, considering they also have every console under the sun available to play freely there as well, so one can achieve better results by just popping a squat on the couch where they have a Wii or Game Cube set up.
I appreciate their efforts, but those efforts also don't work very well. So instead I just go play the Galaga machine.

There are party games in arcades y'know. Like Bishi Bashi Champ; and all the ticket releasing machines out there.
Another important thing to remember is that Japan is the most densely populated country on the planet- It'd be cramped even if half the land weren't too mountainous to maintain cities in, so you end up with a need for public areas since space is at a premium- Perfect conditions for supporting arcades.

Just because Arcades are popular doesn't mean that a game in the arcade is going to be doing amazingly. And Smash is not a game inherently meant to be played in an arcade fashion; it's primarily a party game.
